Does anyone know if the Sword with your character's name on it available in the Targos shop actualy serves a purpose, or is it just for show?
You can fight with it.

It might be. I've only ever checked after talking with Galloway. In that case, though, the name would change everytime you talk to someone.

Yes, it's purpose is to be an awesome weapon. And I do believe that it is "Heart of <CHARNAME>".

Yes, it's purpose is to be an awesome weapon. And I do believe that it is "Heart of <CHARNAME>".
Check the name after talking to Galloway. You'll see that it keeps changing. It can't be Heart of <CHARNAME>.

In my experience (though I am wrong on a daily basis), it's neither Heart of <CHARNAME> (especially since there is none in ID2; unless you mean Player1) or Heart of <Gabber>. Au contrariwise, in my games it's always Heart of <Wielder>, which means it will change name if transferred to another party member - not immediately, but after a little while.
(Although I could conceivably have used the new character as <Gabber> and thus funked my whole scheme up. And that's where me being on wrong on a daily basis enters the equation.)
