What part of 'rent a bed' and 'press the T key' don't I understand? Each time I rent a bed at an inn e.g. What-'is-name's Shovel in Caldera and I go upstairs to the room, I press the T key to rest and it tells me I'm in an illegal place!!! This with the word BED very clearly displayed under the cursor!

Sure it's the right bed? And that bed could always be flagged wrongly and thus preventing it from working.

A thought: did you go into the room which is normally locked with the high-level lock, but now says "unlocked"? (actually it always says "unlocked for me, but that's just because of my spellsword's mad lockpicking skills. Yes, a lockpicking spellsword. :D)

Instead of using the T key to rest as you would in the wilderness move your cursur till it says bed as you have done and press the same button you to talk to someone. Chose how long you want to rest then press the rest button.

Herein lies your problem - you were trying to sleep on the floor next to the bed probably ;) You have to 'use' the bed.
Forward he cried from the rear
And the front rank died
And the general sat and the lines on the map
Moved from side to side.

In sheer frustration I told the game to Wait One Hour; after the hour was up, it would then let me sleep.... go figure. After which, I made a small fortune chopping up Dark Brotherhood assassins - not bad for a level one marksman! :D

Seriously though, I did note that after the Wait period it had gone distinctly darker outside the window, which set me to wondering if it was time-of-day triggered?

Shouldnt be, very little in the game is. It could possibly have been an NPC who could see you trying to use the bed, and after you waited an hour the NPC had moved away...

Si, the NPCs could have been peeping. Was the door to your room closed?

You shouldn't be able to use 'T key' to rest within town limits (Shenk's Shovel should be considered within Caldera), in towns the only way to rest should be by using a bed.

I think the Morrowind developers made it this way to avoid the "bloodthirsty vagrant guard slayer" problem that frequently arised in Daggerfall.

I was trying to rest in/on a bed.... that's why I couldn't figure the problem. However, closing the door seems to fix the problem.... so maybe those Dark Assassin ***### were waiting round the corner.
